derivative asset is an asset whose payoffs are completely determined
by the prices or payoffs of other underlying assets. While exchange-traded
index and interest rate futures and index and equity options
are among the most visible examples, many other securities and
real assets can also be interpreted as derivative assets.
Derivative assets can be used to provide
tailor-made patterns of returns stitched from the fabric of
their underlying assets to suit the needs of particular investors.
For example, suppose an investor would like to buy a particular
stock but cannot afford to lose more than 6% of the investment
should the stock decline. By buying put options on the stock
(which may cost 6% or less of the stock price), the investor
can retain most of the upside potential while at the same time
limiting the loss to the cost of the puts. To take another case,
suppose an investor knows that some important news is about
to be made public (such as the results of a merger negotiation)
that would have a significant impact on the market price of
a stock. But the investor does not know in advance whether the
news will be favorable or unfavorable. Buying a "straddle"
(purchasing a call and a put on the underlying stock) might
be an appropriate position. This strategy will show a profit
whether the stock subsequently moves up or down-as long as it
